1. How does Bank run its operations?

Bank deposits money from depositors at an interest rate of 4 to 7.1%. But it gives a personal loan with an interest rate of 10.99 to 15.10 & a processing fee additional if any. This means on every Rs.100, it earns Rs. 6.99. It is a basic model of any Banking working.

2. What is NPA (Non-Performing Assets)?

If any Borrower will not submit the loan amount, he termed as Defaulter. Such loan amount comes underclass of NPA. This Means Bank loses the total amount of Rs. 111 as explained above.

3. What is Cash Reserve Ratio or CRR?

As per the RBI rule, a bank can keep only Rs.96 with them from deposited Rs. 100. The bank must deposit Rs.4 to RBI’s Current Account. Being deposit in the Current Account, banks do not receive any interest on this money. This is known as Cash Reserve Ratio or CRR.CRR is currently at 4%. It changes frequently.

4. What is the Statutory Liquidity Ratio (SLR)?

Here as per RBI Rules, banks need to compulsorily buy central and state govt. securities of Rs. 21.50. Of course, banks will earn some interest income here. This is known as the Statutory Liquidity Ratio (SLR), which is currently at 21.50%.

Ok, so you mean to say that upon receiving Rs. 100, banks can spend only Rs. 74.50 {100 – (4 + 21.50) = 100 – 25.50 = 74.50 } at its own will. But you were saying that banks can also borrow from RBI.

5. what is Repo Rate?

RBI also provides a loan facility to banks at a nominal interest rate. This interest rate is known as Repo Rate. Lesser Repo Rate, Bank will save money on Loan’sinterest. It is beneficial to economic growth.

6. Can be fixed deposit rate be affected by the reduction of the Repo Rate?

Of course, bank saves money on their loan to RBI. In this condition, they give benefit the public by reducing the interest rate on every type of loan and may increase the interest rate on every type of deposit.

But every time, the interest rate is proportionate to the Repo rate. This means after a reduction in the Repo rate, the market cheers on that. If companies get a loan at a cheaper rate, they will likely expand their businesses. That will create more jobs, and more income, and boost the economy.

7. How is inflation linked to this?

When loan becomes cheaper, people tends to borrow more. That means people will have more money to spend. This will increase the demand for goods, and if supply does not increase to match this demand, then prices will increase.

8. So there is a chance, that inflation may rise also?

Well, yes. But inflation depends on many other factors as well, like production (industrial and agricultural), manufacturing, export-import, foreign currency movement etc. So inflation may increase or may not.

9. What is Reverse Repo Rate?

When Inflation has increased then currency overflowed to banks. RBI announces Loans at a higher rate. Due to the higher interest rate, the Bank deposits all additional funds with RBI.

This interest rate is called Reverse Repo Rate. This means through Reverse Repo Rate, RBI draws all additional currency from the market & controls Inflation.
